Taiwan Semiconductor Manufacturing Company Limited (NYSE: TSM) N2 Ramp Trims Margin

What happened

Taiwan Semiconductor Manufacturing Company Limited (NYSE: TSM) strengthened its investment case in the third quarter, but N2 startup costs are now visible. Revenue rose 17.6% from the second quarter to NT$1.494 trillion, while gross margin fell 1.3 percentage points to 66.4%.

That changes the immediate assumption. N2 is no longer only a future capacity story: it supplied 8% of wafer revenue, up from 3% in the second quarter. The question is now whether richer advanced-node sales can keep outrunning the startup cost.

Why it matters

Wafer shipments increased only 3.2% sequentially, far below revenue growth. Revenue growth outpaced shipment growth by 14.4 percentage points. That points to mix and pricing, not unit volume alone, as the main growth engine.

High-performance computing reached 68% of revenue, up from 66% in the second quarter and 57% a year earlier. Advanced technologies at 7 nanometers and below produced 79% of wafer revenue. Those figures connect AI and leading-edge demand directly to the reported top line.

Cash conversion also improved. Free cash flow rose 65.8% sequentially to NT$476.56 billion as operating cash flow increased and capital spending declined to NT$443.21 billion from NT$496.00 billion.

The countercase is margin and working-capital pressure. Taiwan Semiconductor Manufacturing Company Limited (NYSE: TSM) attributed the gross-margin decline to initial N2 dilution, operating margin slipped 1.6 points to 58.7%, and inventory days remained eight days above the year-earlier quarter. A strong mix does not guarantee a painless ramp.

What's next

The evidence strengthens the case because revenue, profit and cash all increased while margins remained well above the standing thesis thresholds. It does not prove N2 economics will improve on schedule.

The next test is whether N2 becomes a larger revenue share without another material gross-margin decline. Watch fourth-quarter gross margin, N2 mix, inventory days and free cash flow together. A rising N2 mix with stable margin would confirm operating leverage. Another sharp margin step-down would weaken it.

The management report does not provide customer-level demand or N2 pricing. This is an evidence update, not personalized investment advice.
